Making Tax Digital (MTD) for Income Tax is fast approaching, and for many sole traders and landlords, it represents a significant administrative burden.

Current guidelines suggest that MTD will require quarterly updates, digital record-keeping, and the use of approved software. However, there is a legitimate way to structure your business that might remove you from the MTD for Income Tax regime entirely.

Here is what you need to know about the upcoming changes and the potential “escape route” via incorporation.

The “Quarterly Nightmare” Explained

Under the current Self Assessment system, you file one tax return a year. You typically have nine months after the tax year ends to sort out your paperwork.

From April 2026, the rules change drastically for those who fall under MTD. Here is what the new reality looks like:

  • Five Submissions a Year: Instead of one return, you will submit four quarterly updates plus a final End of Year Statement.
  • Mandatory Software: There is no free HMRC portal. You must use HMRC-approved software (or “bridging software” for spreadsheets), which comes at a cost.
  • Strict Penalties: HMRC is introducing a points-based penalty system. Miss a deadline, get points. Accrue enough points, and you face £200 fines for every subsequent missed submission.
  • Basis Period Reform: If your accounting year does not run from April to April, you will be forced to align it with the tax year.

Who Is Affected?

The first wave of MTD begins in April 2026. Whether you are included depends on your turnover (not profit) from the 2024/25 tax year.

  • Phase 1 (April 2026): Sole traders and landlords with a total turnover above £50,000.
  • Phase 2 (April 2027): The threshold drops to £30,000.
  • Phase 3 (April 2028): The threshold drops further to £20,000.

Crucial Note: This applies to your combined turnover. If you have business income plus rental income that hits £50,000 when added together, you are caught in the MTD net.

The Legal “Escape Route”: Incorporation

There is a legitimate strategy that removes the obligation for MTD for Income Tax: Incorporating your business.

Limited Companies do not fall under the “Making Tax Digital for Income Tax” regime. Instead, they pay Corporation Tax.

Why Incorporation Avoids MTD

When you operate as a Limited Company, you are already in a system that works. You file annual accounts with Companies House and a Corporation Tax return once a year. There are no quarterly income submissions and no mandatory software purchases for MTD Income Tax purposes.

By incorporating, you remain compliant with HMRC, but you stick to an annual reporting cycle rather than a quarterly one.

Beyond Avoiding MTD: The Tax Benefits

Many business owners switch to a Limited Company specifically to avoid the stress of MTD, but they often find they are better off financially, too.

While sole traders pay tax on profits immediately, Limited Companies offer more control over how and when you extract money.

  1. Tax Deductible Expenses: Limited companies can claim a wide range of expenses against Corporation Tax, including pension contributions, trivial benefits, and home office costs.
  2. Timing Control: You can take dividends when it suits your cash flow, potentially keeping you in a lower tax bracket.
  3. Reduced Liability: As the name suggests, a Limited Company offers limited liability protection, separating your personal assets from business risks.

On paper, the tax difference between a sole trader and a Limited Company making £50,000 might look small (roughly £100 difference in tax bills). However, once you apply legal tax planning strategies available to companies, the savings can be significant.

Your Three Options

As we approach the April 2026 deadline, you have three choices:

  1. Ignore it: This is not a viable strategy. The changes are happening, and ignoring them will lead to penalties.
  2. Accept it: Purchase the necessary software, commit to the quarterly administration, and ensure you never miss a deadline to avoid fines.
  3. Incorporate: Move your business structure to a Limited Company. You can continue filing annual returns, potentially save tax, and avoid the MTD for Income Tax regime entirely.

Next Steps

If your turnover for the 2024/25 tax year looks like it will exceed £50,000, you need to act now.

We have created a simple MTD Eligibility Questionnaire. It takes two minutes and will give you a clear “Yes” or “No” on whether you will be dragged into the new system in 2026.

If the answer is yes, it might be time to discuss incorporation.

Check your MTD status today. If your turnover exceeds £50,000, you must be ready for digital reporting by April 2026.
